Under classical theory (including Irving Fisher's ideas), nominal interest rates were expected to rise with expected **inflation** (the *rate of change* in prices), not with the absolute *level* of prices. Gold is a durable, non-yielding asset. Fluctuations in the **real productivity of capital** (which drives real interest rates) affect gold's relative price: - Higher real interest rates → higher opportunity cost of holding gold (instead of investing in productive capital) → people sell or hold less gold → real gold price falls → general price level (P) rises. - Lower real interest rates → gold becomes more attractive → real gold price rises → P falls. This creates the exact positive correlation observed: interest rates and prices move together.
