Interest Rate Models: How Lending Protocols Set Rates Interest rate models are the engine behind every lending protocol in DeFi. They decide how much borrowers pay, how much lenders earn, and how liquidity flows across the system. A well-designed model keeps utilization healthy, prevents bank runs, and maximizes capital efficiency. Most protocols use utilization-based models. When liquidity is high and borrowing is low, rates stay cheap to attract borrowers. As utilization rises, rates increase to encourage repayment and attract more deposits. This dynamic balance keeps the pool solvent without human intervention. The most common design is the kink model, used by major protocols. Rates increase slowly until a target utilization point, then spike aggressively. The goal is simple: once liquidity gets tight, borrowing must become expensive fast. This protects lenders and stabilizes the protocol during stress. Some newer protocols experiment with algorithmic and market-driven rates, where interest adjusts based on volatility, oracle data, or external demand. These models aim to make DeFi lending more efficient than traditional finance, but they also introduce complexity and risk. For founders, the lesson is clear: Interest rate models are not just math, they are risk management. Bad models lead to liquidity crises. Good models create sticky capital and long-term protocol growth. In DeFi, the protocol that controls rates controls the market.
