Indian government has limited dollars to buy things that we buy from foreign.
If government need more dollar, they need to sell INR and get more dollars.
India needs those dollars to buy things from other countries, especially:
~crude oil and petroleum (around 25-30%)
~electronics and semi-conductors (15% to 18%)
~machinery (10-12%)
~gold (8% to 12%)
~chemical and fertilisers (6% to 8%)
~coal and natural gas (4% to 6%)
~defense equipment and more (rest)
now here’s the problem:
India only mines 1-2% of gold of what it needs, 85% to 90% is imported.
to buy that gold
~india has to pay dollars to foreign countries.
~dollars leave India’s wallet.
~the main reserve wallet becomes smaller.
if the requirement increases, India needs to sell a lot of INR, and buy dollar, which causes INR to drop in price.
inr has already lost more than 10% of its value in the last 1 year.
But why did PM Modi stress on Gold more and not machinaries or factories?
If India imports machines:
factories can produce more goods,
jobs can increase,
exports can grow.
But most gold:
stays in lockers,
becomes jewelry,
is saved for weddings or investment.
so the country spends billions of dollars, but the economy does not grow much from it immediately.
now imagine this situation:
oil prices become very high, for which india is getting prepared and you should too.
india already needs lots of dollars for oil.
at the same time, people keep buying huge amounts of gold.
then too many dollars leave the country.
This is causing:
the rupee to weaken,
imports to become more expensive,
inflation to rise (which is what indian government is trying to control)
thus the announcement from PM Modi to not buy gold in the next 365 days.
Indian government just want to save its dollars reserve to
reduce pressure on the economy,
help India stay financially strong during a difficult period.
It is similar to a family saying: “Let’s avoid expensive jewelry this year because we need money for important things first.”
so what are you going to do? buy more gold now, or no?

1) India is a net importer of Gold (2nd largest after China). We import gold to meet our domestic demand. 2) When you convert INR to gold and (let's say you keep it in a locker) that money technically goes out of the system. The velocity of money reduces. Effectively, this money goes out of government's control (if you are storing gold physically). 3) Given how gold has behaved, we can also expect some kind of taxation changes on it soon.
