LP token burning in the XRP Ledger (XRPL) Automated Market Maker (AMM) is a process tied to the continuous auction mechanism I’ve posted previously. It’s how the system redistributes value to liquidity providers (LPs) when someone wins the auction slot for discounted trading fees. Let’s break it down step-by-step so it’s crystal clear. What is LP Token Burning? In the XRPL AMM, LP tokens represent a liquidity provider’s share of a specific pool’s assets (e.g., XRP/USD or TokenA/TokenB). “Burning” means permanently removing some of these LP tokens from circulation by destroying them. This happens when an auction bidder wins the 24-hour slot for low- or zero-fee trading. The burned tokens’ underlying value doesn’t vanish—it gets redistributed to the remaining LPs, effectively increasing their share of the pool. How It Works in the Continuous Auction 1. Auction Bid: Someone bids a certain number of LP tokens (e.g., 10 tokens) to win the 24-hour auction slot for a pool. These tokens are specific to that pool and reflect a small fraction of its total liquidity. 2. Winning the Slot: If their bid is the highest when the auction ends, they secure the right to trade against the pool at a discounted fee for the next 24 hours. Their bid (those 10 LP tokens) is locked in. 3. Burning the Tokens: Once the auction concludes, the bid LP tokens are “burned”—they’re sent to an unrecoverable address or otherwise removed from the ledger’s supply. They’re gone forever. 4. Value Redistribution: The assets those burned LP tokens represented (a mix of the pool’s two assets, like XRP and USD) don’t disappear. Instead, they stay in the pool, but the total number of LP tokens decreases. This means each remaining LP token now corresponds to a slightly larger share of the pool’s assets, including accumulated trading fees. 5. LP Benefit: All LPs in the pool—whether they bid or not—see their holdings increase in value proportionally. It’s like a bonus on top of regular trading fees, funded by the arbitrageur’s bid. Why Burn LP Tokens? - Reduces Supply: Burning decreases the total number of LP tokens, making each one more valuable since the pool’s assets are now divided among fewer tokens. - Rewards LPs: The burned tokens’ value (tied to the pool’s liquidity) gets spread across all remaining LPs, giving them a passive boost. - Incentivizes Bidding: Bidders are willing to sacrifice LP tokens because the profit from arbitrage (via discounted trades) outweighs the cost of the bid. This keeps the auction competitive. Example in Action Let’s say the XRP/ABC pool has: - 100,000 XRP and 100,000 ABC in total assets. - 1,000 LP tokens outstanding, so each token represents 100 XRP and 100 ABC (plus a share of fees). An arbitrageur bids 10 LP tokens to win the auction: - They win and trade at a discount, aligning the pool’s price with external markets. - The 10 LP tokens are burned, reducing the total to 990 LP tokens. - The pool still has 100,000 XRP and 100,000 ABC, but now each LP token represents roughly 101.01 XRP and 101.01 ABC (100,000 ÷ 990). - Every LP’s share grows slightly, and they also get a piece of any fees accumulated in the pool. If the pool had 1,000 XRP and 1,000 ABC in fees, each of the original 1,000 LP tokens was worth 1 XRP and 1 ABC in fees. After burning 10 tokens, the 990 remaining tokens split those fees, so each is now worth about 1.01 XRP and 1.01 ABC in fees—a small but real gain.
