Mark Carney’s fiscal proposals amount to a semi-sophisticated sounding attempt to wiggle out of an invariable political economy problem. Yet they’re just another version of Justin Trudeau’s empty promise of three years of modest deficits. The significance of a balanced budget has never been primarily economic. The difference between a small surplus or deficit isn’t a big deal in the grand scheme of things. A balanced budget is a political economy pledge. It’s important because the pressures to spend more are always overwhelming. The commitment to bring revenues and outlays into precise balance is a Public Choice pushback to this pro-spending bias. It’s a signal to government departments, special interests, and others that the government intends to hold the line. The opposite is also true: the evidence from the past decade is that a loose fiscal policy invariably begets more deficits and debt. Indeed, Canadian economists underestimated this political economy case for balanced budgets when they minimized the risks of Trudeau’s deficits in the 2015 election campaign. In hindsight, it’s obvious that they gave license to the Trudeau government for the budget-breaking profligacy that has marked the past ten years. Which brings us to Carney’s proposal to separate the federal government’s operating and capital budgets and balance the former but run deficits in the latter. There will be an instinct among public finance economists to assess it in theoretical terms. But such analysis ignores the political economy risks of rationalizing a deviation from a balanced budget pledge. Carney’s proposal doesn’t just guarantee growing federal debt which it self evidently does. If the past decade under the Trudeau government is a guide, it’s also grants the political license for more spending and borrowing for the foreseeable future.
