🦔 Allow me to explain, because we ALL need to understand what's going on in bonds right now. This chart captures one of the most important market disconnects happening right now. The Fed has cut short-term rates by 75 basis points, yet the 10-year Treasury yield has actually risen by 90 basis points. This isn't supposed to happen in textbook economics. So...what's going on? The bond market is essentially rejecting the Fed's narrative. While the Fed focuses on slowing growth and moderating inflation in their rate cut decisions, bond investors are looking at the bigger picture of massive government deficits, persistent inflation, and the mountain of debt that needs to be refinanced at higher rates. The bond market is telling us that fiscal policy has overwhelmed monetary policy. No matter what the Fed does with short-term rates, long-term borrowing costs are being driven by concerns about government spending and debt sustainability. The recent Moody's downgrade of US debt reinforced these worries. This matters because the economy runs on long-term rates, not short-term ones. Your mortgage, corporate borrowing costs, and government debt service are all tied to these longer-term yields. The Fed can cut all it wants, but if 10-year yields keep rising, financial conditions actually tighten rather than ease. We're witnessing a fundamental shift in market dynamics where central banks are losing their grip on the yield curve. This suggests more volatility ahead as markets adjust to a world where fiscal concerns trump monetary policy. For investors, this environment favors quality companies with strong balance sheets that can weather higher borrowing costs, while highly leveraged businesses face increasing pressure.
