It’s actually pretty simple. Over the last 3 years, a lot of inexperienced operators got in over their skis. So you’re simply going to target them: 1. Position yourself in lower liquidity markets (markets where owners will have trouble selling an underperforming asset quickly – that likely means a discount for you as the buyer) 2. Look for properties with a loan maturity coming up in the next 6-12 months 3. Look for properties that’re owned by an inexperienced individual (not a private equity firm) 4. Look for properties with low in-place income that the owner is probably struggling with, banks in the area won’t have the appetite to lend on and most buyers will be too lazy to perform the work on (most buyers are looking for “easy” properties) For example, the below property was being sold a little while ago by a hospital in a town of less than 20,000 people - Inexperienced seller? Check - Low-in place income? Check - Lower liquidity market? Check - Buyer has to do the work (renovations) to realize the value? Check Obviously hospitals aren’t in the real estate business and this deal was no exception. Property hadn’t been touched for years and rents were almost 50% below market. Business plan execution wouldn’t be too difficult, just cosmetic renovations So what’s the main issue with low-in-place-income deals like this? The main issue you’ll have to grapple with deals like this is the initial capitalization. The in-place NOI is so low that a traditional bank would never come in and finance it (they need a 1.25x DSCR on the in-place income) That means bridge debt, which means a far more dangerous risk profile (bridge debt typically has a higher interest rate and a term of 18-24 months - which makes a default way more likely) So while the stabilized value works, the initial financing of the property is a mess Basically the benefit of buying from an inexperienced buyer is that they’re mismanaging the property (so you can add value and make money) but the downside is that they’re mismanaging the property so badly that you can’t even finance it normally Overall, a lot of money to be made if you can figure out how to appropriately finance the deal Smaller deals like these don’t make much sense for me anymore, but these type of deals are very doable for people getting into the industry if you’re willing to stomach the elevated risk profile
