Just about every equity asset class is outperforming the S&P 500 (SPY) this year. Small-cap (IJR 22%), Russell 2000 (RUT 21%), mid-cap (IJH 15%), emerging markets (EEM 20%), large-cap value (IWD 16%), S&P 500 equal weight (RSP 12%) are all outperforming the S&P 500 (10%). Difficult to argue that the stock market is not broadening? Wrong. The stock market is actually narrowing as the only tech stocks that are advancing are AI spending receivers while the hyperscaler spenders, software, and information tech are declining. Only the S&P 500 has a major weight in the hyperscalers causing the underperformance. All of the other indices have only the receivers of AI spending. 13 of the top 15 holdings of the IJR and IJH are AI plays. 12 of the top 15 holdings of the RUT are AI plays with 3 AI plays up more than 400% each this year. Companies with no earnings in RUT are up twice as much as those with positive earnings. 6 of the top 10 holdings of the IWD are AI plays including Micron. 3 semi stocks in the EEM make up 30% of the index and have accounted for most of the gains this year. If investors believe that they are diversified away from AI by owning these other equity asset classes they are clearly mistaken. They are actually now more exposed to an AI bubble burst. As for broadening to other industry sectors, financials (XLF) and consumer discretionary (XLY) are flat to down this year. Especially disappointing is the lack of positive response of XLY to the 30% drop in oil prices.

The AI spenders (MAGS) have dramatically outperformed the AI receivers of the spenders (SMH) since October of 2025. They had been very highly correlated since ChatGPT was released in the fall of 2022. This is completely illogical. The spenders and receivers are tied at the hip. If investors are skeptical that the spenders are going to earn an adequate return of capital they should be concerned that they will be able to continue to increase spending. Yes cash flow growth for this year is higher for the receivers but their future cash flows should be in doubt if you doubt the future cash flows of the spenders. 60 to 80% of a company's value is based on its terminal value. Thus the receivers current values are putting way too much weight on this years cash flows relative to the spenders cash flows. Terminal values should be similar for the spenders and the receivers. The argument that the receivers are a better play because it doesn't matter who wins the AI spending wars is wrong. It does matter as the AI losers will stop spending money and the total amount of AI spending will be lower. The divergence is very unlikely to continue. Either the spenders catch up or the receivers come down relative to the spenders. One possible scenario is that the peaking of the spenders is the first stage of a topping process of the entire AI trade. The spenders need to tap the capital markets for future spending and investors are pushing back. The next stage would be lower spending and the receivers would follow lower.
