Fixed income vaults in DeFi are increasingly becoming a cornerstone of the liquidity ecosystem. A simplified model of both @aave and @Morpho below shows how the vaults are used by borrowers to provide a service to lenders by giving them liquidity combined initial margin protection on the underlying illiquid collaterals in exchange for a cut of the yield. This trade only works for assets with yields greater than 1.8 times the overnight rate in each currency. Right now, that threshold is 6.55% If you are a tokenisation platform or fund issuer: make sure to focus on assets that clear this rate if you intend them to be used as DeFi collateral.

In 1999, Duffie-Singleton solved TradFi credit pricing. Their move: stop modeling why default happens. Model that it happens, calibrate a hazard rate and recovery rate from market data. Forty years of default tapes made this work. CDS markets gave you hazard rate in real time. Senior unsecured HY recovers ~40% empirically. But you can't directly apply it to DeFi. 1) Loss tape is ~3 years, dominated by tail events. Rating infra is still being built (s/o to teams like @CredoraNetwork by @redstone_defi, @StakingRewards, @xerberus, and @particula_io) 2) No formal bankruptcy process. Kelp recovery was zero pre-bailout. Drift was zero. DeFi LGD ≈ 0.95, not 0.6. Any framework using TradFi recovery on DeFi loss data is mispriced before it begins. 3) "Default" in DeFi could mean oracle exploit, bridge drain, governance attack, depeg, liquidation cascade, smart contract exploit, etc. Different distributions sharing one name. Tiering is the structural fix for now: Tier 1: curated isolated mainnet, mature assets/collateral, DAO guardian with timelocks, etc. Think @SteakhouseFi @gauntlet_xyz @kpk_io on @Morpho or @upshift_fi. Tier 5: the rsETH cascade. Pooled L2 with bridge + LRT + jurisdictional risk stacked. I am still considering these tiers based on decent protocols and assets. Not dogshit 50% APY farms. The risk is real but underwritable, once the curve exists.

A note on DeFi. DeFi will be FIXED INCOME. Below are views purely on the state of fixed income in DeFi. No payments/stables etc. The below are all best in class early stage fixed income plays that give exposure to a variety of market dynamics. Cheap liquid tokens - markets: @eulerfinance - super cheap beta @aave - kelp / dao dislocation @GearboxProtocol - exceptional tech Cheap equity - markets: @infiniFi - defi banking book @Zharta - best bond market (non fungible tokens) Cheap equity - strategy vaults (QIS): @ipor_io - best strategy vault infra (also leaders in swap space) @TradingProtocol - best quant /backtest infra @symbioticfi - best vaults for usd efficiency (reuse each $) Cheap equity - infrastructure: @KeyringNetwork - leader in full stack vault and vault infrastructure for fixed income Cheap equity - issuance: @AssetoFinance - largest in Asia @paretocredit - largest levered RWA TVL on morpho Cheap token - issuance: @plumenetwork - underpriced beta Cheap token - distribution: @turtledotxyz - category owners A note on agents: I haven’t put agents on here because it is my feel that Agentic AI for Fixed Income in DeFi will be cannibalised by OpenAI / Anthropic. I feel Agents in FI DeFi will largely be a UX and data analysis play that will be levered by quants and PMs for portfolio analysis and research tasks. It is my view that Agents will not do convex portfolio optimisation / allocation across an efficient frontier as they are not designed for this task. I am not sure whether quants / PMs will indeed pay for this from a startup. My own circle of quants and PMs in HFs would suggest they will (are) building in house. Wolfgang Schadner, a Swiss quant, found the closed formula for the direct inversion of Black & Scholes option implied volatility ! Everyone has been using root search for ~50 years and his formula is fast. More elegant result, as no boundaries or starting value are required. You still need somewhat of a root search in the inverse Gaussian quantile, or use a smart approximation ;) Then it is down to single digit microseconds. w-schadner.com

Unless I’ve mistaken this is a first-of-kind regulated insurance policy covering crime to such an extent in DeFi. It was a huge effort to get here with over 12 months of work from Teo Kithara-Bigot, Adam Wickens, Alex Krasnow and guest appearances from Christian Ogden-Davies. We feel this is the most robust regulated product out there in the market for DeFi lending markets and we hope this can provide foothold for more cover to grow as we expand.
